The Individual Savings Account (ISA) is the cornerstone of tax-efficient saving and investing in the United Kingdom. ISAs shelter both interest income and capital gains from tax entirely, and withdrawals can be made at any time without any tax liability, unlike pension arrangements. The annual ISA allowance for 2024/25 is £20,000 per adult, which can be split across multiple ISA types within the same tax year.
The four main ISA types serve different purposes. A Cash ISA holds cash deposits earning interest free of income tax, making them useful for higher and additional rate taxpayers who have exceeded their Personal Savings Allowance. A Stocks and Shares ISA allows investment in equities, funds, and bonds within the tax-free wrapper, enabling long-term wealth accumulation without CGT on gains or income tax on dividends. The Lifetime ISA (LISA) carries a 25% government bonus, up to £1,000 per year, on contributions of up to £4,000 annually, available for first-time property purchases or retirement after age 60. The Junior ISA allows parents to save up to £9,000 per year for children under 18.
Outside ISAs, Premium Bonds issued by National Savings and Investments (NS&I) allow holdings of up to £50,000 and offer the chance to win monthly tax-free prizes, with an estimated prize rate equivalent to approximately 4.4% annually. The Financial Services Compensation Scheme (FSCS) protects up to £85,000 per person per authorised institution, providing a safety net for cash deposits in the event of bank failure. The Personal Savings Allowance allows basic-rate taxpayers to earn £1,000 in savings interest tax-free outside an ISA, with higher-rate taxpayers receiving £500.
ISA subscriptions cannot be carried forward to the next tax year, as unused allowance is lost on 5 April each year. However, the ISA wrapper is permanent once funds are inside it; growth and interest on existing ISA holdings are always tax-free regardless of how the annual allowance is used in future years. Many providers now offer Flexible ISAs, which allow withdrawn funds to be replaced within the same tax year without counting against the annual allowance.
